Abstract
TESTS OF THE EFFICIENCY OF A GIVEN PORTFOLIO UNDER DIFFERENT MODEL SPECIFICATIONS ABSTRACT This study shows that the ex ante efficiency of a given portfolio can be tested under model specifications other than the market model specification in Gibbons et. al. (1989) and the heteroscedastic market model in Schwert and Seguin (1990). The power of the tests of the efficiency of a given portfolio can be increased by obtaining lower specification errors in the extended market model regressions. An example of a different model specification is given and the ex ante efficiency of Istanbul Stock Exchange Market Index (ISEMI) is tested using the multivariate test of Gibbons et. al. (1989) under market model specification and the model specification proposed in this study using a modest data set both in terms of Turkish Lira and US Dollar, the latter being as a proxy for inflation, considering the work of Friend et. al. (1976). As given in Levy (1983) all the indices used as market portfolio proxies, which are constructed using only securities which are held long are ex post inefficient, the results of the tests under both specifications are interesting. Although the multivariate test based on market model specification cannot reject the ex ante efficiency of ISEMI, the multivariate test based on the proposed specification in this study rejects the ex ante efficiency of ISEMI because of the increased power of the test as a result of lower specification errors.
